I've been trying combinations of "c:\sw\sw -level3 -s1 -dr[Level3.dmo]"
with or without brackets, changing the order of the commands and stuff and i can seem to make them work.
The closest thing i can get is to start the game with the level and difficulty i chose, but no demo is recorded. Help a dumb chap out.

This thread seems to suggest the order of the parameters matters, but it also suggest that this is only the case with the "-net" parameter.
I haven't tried any yet, haven't even played the port recently, but you could try moving things around a bit while you're waiting for a reply from someone who knows this stuff well. :)

Is demo playback also busted? Managed to record a demo on the DOS SW but cant seem to play it back either.

Demos from DOS aren't compatible with the Windows port.
